Overwhelmed by so many investment choices? Begin investing the right way by understanding these 2 basic concepts. By diversifying into loaned and owned dollars, you are automatically getting tax advantages, consistent returns and lowering your risk. Here is why:
1) Loaned dollars. When you loan out your money to a bond mutual fund, corporation, bank, government or insurance company, you get a certain return over a certain amount of time and your principal is either guaranteed to be returned or is backed by the institution. Some examples of investments where you loan out your money are: certificates of deposits, bank savings accounts, government bonds, corporate bonds, and annuities. The advantages of these investments are that they are low risk and you have a good idea of what return you are going to make. The disadvantages are that the interest or dividends that you receive are fully taxable at your tax rate and your investment return is limited to the stated amount.
2) Owned dollars. When you invest in a publicly owned corporation or small business, you get a fractional share of ownership in that entity. That fractional share of ownership is represented as a share of stock or a share of a mutual fund. If the company or fund does well, the value of your shares goes up and if the company or fund doesn't do well, the value of your shares goes down. Some examples of investments where you have owned dollars are: stocks, stock mutual funds, and real estate investment trusts. The advantage of having some of your money as owned dollars is that you have the opportunity to make a bigger return. Also, if you hold the shares for more than a year and then sell, you will have a long term capital gain and then the gains are only taxed at a maximum 20% (according to current tax law). The disadvantage is that owned money is more risky.
By having part of your portfolio in loaned dollars and part in owned dollars, you can see that you have the opportunity for an overall higher return with less risk and better tax advantage. Keep these two concepts in mind when considering what to invest in. If you are working with less than $500,000, stick with mutual funds for even more diversification. Proper diversification starts with these 2 easy concepts when building wealth.
